Phantom Income Is the Part That Should Worry You. What happens when a trust owes tax on income it never actually keeps?
That’s the scenario at the heart of the “2/37 haircut.” If Section 68 limits fiduciary deductions, the math stops working the way Subchapter J intended: income distribution and charitable deductions erode, the trust or estate reports phantom income, and the economic balance between income and remainder beneficiaries quietly shifts. QTIP trusts, credit shelter trusts, and long-term charitable structures are especially exposed — and in multi-entity “daisy chain” arrangements, the distortion compounds at every link. A New JCT Report Just Changed the Fiduciary Tax Conversation. A single footnote in a brand-new Joint Committee on Taxation report could quietly rewrite how trusts and estates are taxed.
The newly released JCT report — and its now much-discussed Footnote 102 — raises a question planners didn’t see coming: does Section 68’s “two-thirty-sevenths haircut” reach into fiduciary income tax? If it does, distribution deductions under §§ 651/661 and charitable deductions under § 642(c) could shrink, leaving trusts and estates with phantom income no one planned for — and exposing fiduciaries to fresh allocation disputes and risk.
